Which Directory?

I am not very savvy at all with web sites and stuff and am trying to install the XML google sitemap, latest version by Stonebridgecomputing. It says to place in the Catalog directory, but google asks to place it in the highest directory, i guess the root directory or where my index.php file is? Anyhow, can someone please clarify where to put the 2 files (googlesitemapcategories and googlesitemapproducts). also, if in the catalog directory, would the path be www.domain.com/catalog/googlesitemapcategories and if in the root directory, would the path be www.domain.com/googlesitemapcategories

Yes, you have it right. The catalog directory is a general term used to indicate the shops root directory (where the index.php file is located). I am not familiar with the contribution you are using but the sitemaps should go in the shops root.
