The images in the stock OSC install aren't actually resized they are just squished using HTML. This means they are not proportionally resized.

eg. An image that is 100 by 100 can be resized to 10 by 10 without deforming but one 100 by 80 resized to 10 by 10 will deform and pixelate (like your images)

 

This contrib http://www.oscommerce.com/community/contributions,2226 uses a php library (GD 2) to read the orginal image process it and spit out a smaller (or larger) image that has be proportionally resized and should look much better. I use it on all my OSC sites as standard. Note you must have GD2 lib installed on your server. Its pretty standard now so most servers should have it. Also because each image is freshly created on the fly it does add proccessor overhead to your server but i don't notice.
